See I knew I wasnt crazy. I went in to our admin area and found this:

I have it turned on, just like I said....

The other two choices are:

Use Custom Avatars Only

I have the first one set to use avatar sets, and allow custom avatars... ug. perhaps another infopop quirk. Maybe I should just wait till search is working in their next release and see if this stars working too.
